The library.xml file is pretty much an index of your iTunes library. It
contains some metadata about your tunes that iTunes uses. It's clearly
not your music files themselves.

Re the "Apple lossless" file, it sounds like you're using the Touch's
built-in server, TinySBS. I don't know if it supports the Apple
Lossless codec natively. If it doesn't, it definitely will not
transcode for you, as that is one of the limitations of TinySBS (no
transcoding). _If_ the Touch does not support Apple Lossless natively,
then your choices are either (a) continue using regular SBS on your
computer or NAS, or (b) convert the files to another lossless format,
like FLAC. 

But first get the definitive word on Apple Lossless and TinySBS (a
forum search should yield the answer). I've never had an Apple Lossless
file so I've never paid attention to it.
