Turns out the software HAL feature was a 4 input AND gate.

and0.in2 = 1 and and0.in3 = 1

Solves the problem.  Now disconnecting the encoder causes a fault as it should. 
 And that's important because if the rotary axis is turning something that 
isn't symmetrical  and stops with the part in the way of the spindle a movement 
of XYZ could create massively broken parts or the machine.
