Well, not quite. It's a historical mess. The character set ISO-8859-1 doesn't include lots of common characters like curly quotes. Mac and Windows email clients each stuff these characters into unused sections of ISO-8859-1, but still call them ISO-8859-1. When receiving a message labeled ISO-8859-1, that has non-ISO-8859-1 characters, we don't know which extension is being used. This could be considered no one's fault, or everyone's fault (for incorrectly labeling the messages). We avoid this in HTML by using entities for these characters. We do not do smart quotes in plain text messages for this reason. The next major release of Entourage has some additional heuristics to try to guess which extension is being used. This won't be in the summer Exchange release though.
