I figured this out. It seems if you go to the root mailbox of your IMAP server and choose IMAP Server Search you get two option: Ignore Sent Mail and Ignore Deleted Mail. They are checked. They do NOT show up if you do an IMAP Server search on the Sent Mail box itself.
So what's happening is even though the options do not show up they are set internally. If I uncheck those options while doing a server search on the main mailbox - then everything works fine. So the bug is that when doing a search of just the sent folder, Entourage should automatically unset those options for that search.
