It looks like this is exactly what's going on!  So now we need to figure out how to get rid of these z coordinates on the objects we have in our GIS.   If anyone has any ideas on that it would be most appreciated.
 
(I don't think it's practical for us to re-import our existing objects from Autocad with the factoryyou mentioned, but we will apply the factory in the future when we're importing objects from Autocad.)

coordiante. FME didn't handle these too well.

If I remember right, we put in a factory to force the coordinates to
be 2d and things got better. The bottom line is if you're using
Autocad for your Smallworld input, it's probably a good idea to
force the coordinates to be 2d on the way in.
