Shannon,
You asked me to test that bug, this is how it happens, add a product with
a name and skip department and add the description then save, just add the
price to SKU screen without a SKU number and save.
Now if you look in store you will see the product in ROOT but not in quick
order, so far so good - now go to the store directory to update the product
by adding a gif and now when you save it the product will disappear
altogether.
If you use the search option you will find them again. but they won't list
anywhere else.
A this point I drop all the tables and recreate them all again.

In general, they should go in /htdocs/images. Remember to check out the
configuration options in modules/include/global_settings.
