add DEBUG=3 to local_conf, restart from command line, and watch the output to make sure the xine plugin is running.
If it is, then you should at least get an error when you go to run the video (for me, xine only runs for dvd's). I'm not aware if freevo is inteligent enough to run mplayer if it fails to run xine, but i doubt it. So i'd assume freevo is failing to find/start the plugin. post the [relavent] output if you can't fix it yourself.
