mmmm... for what you say it seems that telnet (port 23) is somehow open in
the vs ip... but I bet (and I'm known as a looser in vegas ;)... that
you're connecting to the host!

first... try to telnet... and in user/pass use an user from the host
machine (create one if necesary)... if you can log in... then the most
probable cause would be that telnet is not defined in inetd.conf and
vsd-inetd.conf

(I am assuming that all other services... ftp, mail, httpd... are working
fine in the virtuals)....

in vsd-inetd.conf be sure to have 

telnet stream tcp nowait virtual root /usr/sbin/tcpd in.telnetd

or something similar!!!

in the other hand... if when you try to telnet to the vs you receive a
"connection refused"... you need to check also /etc/services both in the
host and in the virtuals.
