I just set up Internet Sharing on my iMac, using the Airport. The  
Airport reports a self-assigned 169.n.n.n IP address, but my iPod does  
connect to the new access point, and gets a 10.10.2.2 address. the  
Subnet Mask is 255.255.255.0, Gateway & DNS is 10.0.2.1. This means  
any IP address in the range 10.0.2.2-254 are available.

Try using these values on the router, see if it works...
