Please spare me, look up here you did not say that it was already working with 
server; look at number 3 of the original question. Anyway,  I had the same 
problem and I fixed it by changing a variable in /etc/ssh/sshd_conf of the 
remote machine. Since you are getting a password prompt I  assumed that you 
need to set RequirePassword to no.

Here are some notes: 
1. In PuTTY you have to have the path to the key under the Auth tab for each 
server you have saved.  I think I  kept getting password prompts as well and 
but not remember clearly even if I had already changed sshd_conf at this 
point.
2.  In the server you need StrictModes no, PubKeyAuthentication yes, 
AuthorizedKeyFile .ssh/authorized_keys,  PasswordAuthentication no. I KNOW 
YOU DID THIS BUT HERE IT IS ANYWAY
3. Convert the key with  ssh-keygen -l -f RSAKEY > authorized_keys and put it 
under /cygwin/home/username/.ssh. You said you did this with PuTTY,  id did 
it under cygwin ssh.
4. A LITTLE TRICK, right click the upper left corner of the PuTTY prompt 
window after the authentication failure or success and you will see an entry 
for the EVENT LOG. Weird Place to look  for, isn't it?
