Two things:

1) have you updated the iMac's firmware?
2) a common problem with early iMacs, including my Rev. B, is that it 
will only recognize a startup system in the first 8 gigabytes of a 
disk. You must partition the disk so that the very first partition is 8 
gigs and then install any system you want to use in that partition. But 
you're saying it still didn't work with your 4 gig disk, either, so 
maybe that's not it?
3) You must check your jumper settings on your disk. Those are the 
little blocks on the back with the little transistor covers over them. 
Check out specs for your disk(s) online and find out what the right 
settings are. You want it to be a master. You DO NOT want it set to 
"slave," otherwise the computer will not recognize it as a valid 
startup disk.

That's all I've got. But I'm thinking it's probably the firmware since 
your original disk won't work either. Jaguar and all OS X's require a 
firmware update. Check Apple's site for the latest for the Rev. B and 
follow the instructions to install it.
