Check the Activity Monitor occasionally to see the memory requirements of the OS.
I'm sticking to my guns....I have a MDD 1.25MHz that came with the Apple 256MB and and added a 512 stick and saw significant performance improvements in Photoshop, Pagemaker and overall general "Snappier" GUI performance.....
Indeed there may be other issues....but OS X with 256MB will not be in a optimal state.....your iMac would also be "snappier" with more RAM.......

No, I doubt its RAM. I have an iMac 1Ghz with 256mb and 10.3.2 and it is fine.
Performance improvement is one thing, but it shouldn't be that bad in the first place!
Have you tried reinstalling panther?
