Thank you all for your advices.
My macbook has Intel's GMA X3100 as its display chipset. I think this
is not compatible with the new Mountain Lion.
I will have to upgrade my system anyways as I need a newer OS version
to upgrade my iPad. I have to upgrade my iPad OS if I were to install
iWork on it.
So now that I know that I can't have Mountain Lion running on my
Macbook. I have to pic from Snow Leopard and Lion.
I will take it to the local service centre to see what they would want
to do. I presume they will ask me to load Snow Leopard on the Macbook.

Snow leopard will work fine with your current hard ware config. But
if you want to plan for Lion then you need to upgrade the Ram with
4GB and also if needed then upgrade hard drive with 7200RPM.
Will the latest OS 'Lion' run on this hardware ?
Yes it will work but need to do some up gradation.

Restoration of Files/Folders
I have a Time Machine backup on a WD external Hard Drive. I just
wanted to know if restoration of Files/folders into the new OS is a
hassle free process.
I just hope my documents, desktop etc falls in the right place.
Yes, all will be on same place....in both Snow and Lion.
Restoration of email backup
I am sure Time Machine is smart enough to drop my emails in the
right place for the new OS.
Just wanted to check if any of you have found any issues here.
No, it will work fine. Only required to put your password once again.
Applications and Settings
Can anyone tell me how Time Machine handles the installed
applications and its settings ?
All application will be get transferred properly but some of the
application will not work in both and most of the PPC application
(OLD) will not work in Lion.
If I am restoring apps into a new OS, wouldn't there be
compatibility issues ?
Yes, in some application you will get the issue.
Is it safer NOT to restore Applications and just go for a
reinstallation of applications ?
you can try both way as per your requirement. If some application
will not work then you upgrade those or by another newest one as per
ur requirement.
Your suggestions will help me proceed with this.
