It is possible that your SQL server is not in either SQL authentication mode or Mixed mode, but rather is in Windows Authentication mode.
Check your registry to see if the "HKEY_LOCAL_MACHINE\SOFTWARE\Microsoft\MSSQLServer\MSSQLServer\LoginMode" value is set properly. To determine this see the following article: http://www.microsoft.com/technet/treeview/default.asp?url=/technet/prodtechnol/sql/maintain/security/sql2ksec.asp Check out item number 17.
