I was never able to make my ppp script to work asis and I ran into exactly the
same problem as yourself. I fixed it using the following method:

1st) Changed connect /usr/sbin/chat .....
       to
       connect /etc/diald/my-chat-script

2nd) my-chat-script is an executable script

3rd) I attached my-chat-script in this post for you to look at.

You will have to edit it and change the following environment
variables in order to make them reflect your own connection
parameters.

MODEM_INIT
PHONE_NUMBER
USER_CHAT_SEQ
USER_NAME
PASSWD_CHAT_SEQ
PASSWORD
PROMPT
PROTOCOL_START
START_ACK

The script is self-documented.
