Your dns will work on 127.0.0.1 (unless you change it) so the question of
domain name does arises.

The firsr entry should be your dns 127.0.0.1 and then isp's entry

The default dns server does not require any changes (at least on woody) in
forward files.

Check the working of you dns with nslookup, dig etc
