Sure, put whatever you want on the server. Although, I think it is a good idea to put the LTSP server inside the firewall. That is it really shouldn't "BE" the firewall. Sounds like a great opportunity. What it all boils down to is what do you consider "acceptable performance". With the hardware you have listed, this setup will work much faster than trying to run Win95/98 on the same equipment, and there's lots of people out there who consider that acceptable.
