I would guess what they did was to run a local xterm and within that
xterm, they ran some kind of telnet/rlogin/ssh.  So there was no "remote
X11" going on until you actually start an X11 application from within
the telnet/rlogin/ssh session.

Possibly. It turns out Hummingbird has it's own protocol for connecting to remote hosts along with the usual ones. So it's possible we were using the proprietary setup.

In the end I've been able to get a similar setup working with Xming's XLaunch application which call's PuTTY's plink behind the scenes. I still get the login prompts, but that's no biggie. Unfortunately not all Xming XLaunch versions behave the same, sigh.

An uglier workaround is to put the X apps name into PuTTYs Run Command setting. It works to but your left with an ugly open dialog in the background until the X app closes.
