I created a localhost entry that pointed www.yahoo.com to 127.0.0.1.

I started NS 2.02 and I typed www.yahoo.com in the URL bar and after 30 seconds, I
got an error message.

I have no idea why you were seeing a behavior on 2.02 where this localhost change
worked.

The proper behavior when trying to connect to a machine that has no webserver
running is to display an error.
