You will need to remove any manually installed plugins in the "Plugins"
directory first. If they are already installed, they will be shown as
already installed plugins in the "Extension Downloader" section of
SqueezeCenter settings.

I can see your point, but you are probably not the typical user. I
suspect the typical user never deletes the Cache directory manually.

I really love this new extension installer, for my living room setup I
no longer have to copy files over the network to the correct place and
unzip them. Now I can just check a few checkboxes in the SqueezeCenter
settings page and everything is downloaded and installed or upgraded.
Whenever there is a new plugin version available I just goto the
SqueezeCenter web interface, check a checkbox and everything is
automatically installed. The only thing that would make this perfect is
if SqueezeCenter also was restarted automatically.

For the development setup on the other hand, I haven't figured out a
good way to use this yet. In that setup I often clear the Cache
directory and I also have several different installations of
SqueezeCenter that points to the same plugins using Linux soft links.
In this setup it might help if it was possible to specify the
"Cache/InstalledPlugins" directory as a command line parameter during
startup in similar way as you can specify --cachedir and --prefsdir as
startup parameters today.
However, I suspect I'm going to continue to use the old "Plugins"
directory in the development setup for my own plugins and just use
Extension Downloader for other third party plugins.

Triode, would it be a good idea to remember (through preferences) which
plugins that has been previously installed even if they don't exist in
the Cache/InstalledPlugins directory ?
This way a user can delete the Cache directory and goto Extension
Downloader and select to install previously installed plugins ?

Of course, manually deleting the Cache directory shouldn't be needed at
all for 99% of the users. If this is needed for users that isn't using
their setup for development it feels like a bug to me.
