What pippin said is correct, Squeezecenter handles all the transcoding. I already have to do that for my Controller as it has an issue with wireless reception and can't stream FLAC files without constant rebuffering (my SB3 has no problems on the same network so it's definitely a Controller issue). As such, I have SC set to transcode all files streamed to the Controller down to 320kbps if they're at a higher bit rate.
