Ok this has gone far enough, so I sat down and created the medium again to do the backup. And it worked. This is the problem. When you create the medium and haven't done a backup and double click on the medium you will get the error, file/io error which is in a sense quite correct since the backup hasn't been done yet. The solution for me is to start the backup and stop complaining about a non-existant bug :) but in some cases where I had the file I/O error problem, I could not start the backup at all. Haven't been able to replicate it again yet so I'll keep quite for a while now and try and recreate it, sorry if I caused a panic to the developers.

My experience with domain controllers is that nothing works out of the box

I've been having this backup error with one of my win2k servers,
Error code: -24988
Description sql error[backup_label "Handle"];-903,Host file I/O
 error,invalid file or device name.

I've searched the archive for the solution and there was a suggestion
that this may be related to permission issues but as an experiment I've
allowed the directory to be controlled by everyone, but to no avail.
My  backup medium name is Handle,
The location is C:\BUP\backup.log
The directory does exist, FYI.

I managed to get the backup working on my workstation (meaning I'm
running sapdb locally) but could not get the other win2k to backup the
database. Suggestions or solutions are most welcome :)
