I checked the file /tmp/test1/vdd.sgml
And it appears it is not encoded in UTF-8, but in Latin-1.
(0xE9 = é in Latin-1) 

FYI, Bugzilla UTF-8 flag is off on my configuration.

I got the same output that you with xsltproc.
