Raising the debt limit might put off a downgrade disaster in August, but that still isn’t enoughas Standard Poor’s recent warning made clear. Perhaps the most important shot not heard around the world was SP’s other admonition: Namely, that the U.S. bond rating will be downgraded in three months, if not sooner, unless we do something about government spending. Beyond raising the debt limit, SP laid out clear criteria for avoiding a downgrade: 1) reduce the debt by about $4 trillion; 2) agree to a credible plan within three months; and 3) guarantee that this newfound fiscal discipline will actually stick. If SP isn’t bluffing, then lawmakers should get serious about reducing the debt-to-GDP ratio, and they should do it quickly. But how do we achieve such a task? Myth 1: You cannot reduce the deficit to an appropriate level without also raising taxes. Fact 1: Spending cuts are the most effective way to reduce the debt-to-GDP ratio. We are not the first nation to struggle with a dangerous debt-to-GDP ratio, and thankfully, the academic world has already produced great insights into what can be done to reduce this ratio without hurting the economy. Take the work of Harvard’s Alberto Alesina and Silvia Ardagna. They examined 107 efforts to reduce the debt in 21 OECD nations between 1970–2007. Their findings suggest that tax cuts are more expansionary than spending increases in the cases of a fiscal stimulus. Also, they found that spending cuts are a more effective way to reduce the debt-to-GDP ratio: For fiscal adjustments we show that spending cuts are much more effective than tax increases in stabilizing the debt and avoiding economic downturns. In fact, we uncover several episodes in which spending cuts adopted to reduce deficits have been associated with economic expansions rather than recessions. We also investigate which components of taxes and spending affect the economy more in these large episodes and we try to uncover channels running through private consumption and/or investment. As you can see in this chart, in cases of successful fiscal adjustmentsdefined by the cumulative reduction in debt-to-GDP ratio three years after fiscal adjustment greater than 4.5 percentage pointsspending as a share of GDP fell by about 2 percentage points while revenue also fell by half a percentage point (left bars). On the other hand, unsuccessful fiscal adjustment packagescumulative increases in debt-to-GDP ratiowere made of smaller spending reductions (only 0.8 percentage-point reduction) and large revenue increases (right bars). The IMF found similar results and reports that fiscal adjustment on the requisite scale of what we need today is actually not unprecedented: During the past three decades, there were 14 episodes in advanced economies and 26 in emerging economies when individual countries adjusted their structural primary balance by more than 7 percentage points of GDP. Several economies were also able to sustain large primary surpluses for five or more years afterwards, though the record is more mixed in this regard. For those who are not ideologically inclined toward austerity measures, it is key to remember that this research is consistent with the work of former Obama Council of Economic Advisers chairman Christina Romer and her economist husband, David Romer, which shows that increasing taxes by 1 percent of GDP for deficit-reduction purposes leads to a 3 percent reduction in GDP. In fact, Alesina and Ardagna discuss the work of Romer and Romer starting on page five of their paper. Myth 2: Lawmakers facing economic catastrophe forget about politics and adopt measures that address genuine fiscal issues. Fact 2: Politicians rarely put politics aside. Historically, four out of five fiscal adjustments were primarily comprised of tax increasesand were unsuccessful. Following and building on Alesina and Ardagna’s work, a new paper by Andrew Biggs, Kevin Hassett, and Matthew Jensen of the American Enterprise Institute studies fiscal adjustments covering over 100 instances in which countries took steps to address their budget gaps. Their results are consistent with those of the Harvard economists; expenditure cuts outweigh revenue increases in successful consolidations. Moreover, their work shows that even in a time of crisis (or especially in a time of crisis), lawmakers tend to adopt policies for the sake of politics. Countries in fiscal trouble generally got there through years of catering to interest groups and pro-spending constituencies (on both sides of the political aisle), and their fiscal adjustments tend to make too many of the

James Kirchick August 8, 2011, Vol. 16, No. 44 In 1986, five-year-old Mazyar Kesh-vari and his family fled their native Tehran for Oslo. His parents were opponents of the Khomeini regime that took power following Iran’s 1979 revolution, and there came a point when “it was not possible to be in Iran without risking being killed or tortured and imprisoned,” he told me. Raised in a “politically active” family, he was expected to follow the path of civic engagement in his adopted country. “We have experience, on our own body and life, how political decisions make a difference in people’s life,” he says. “So when we came to Norway, it was very natural for me to go to a liberal party that worked for individual liberty.” For Keshvari, that party was Norway’s Progress party, whose youth wing he joined in 1999 and which he today represents on the Oslo City Council. Founded in 1973 primarily to advocate for a lower tax burden, the party was concerned mainly with economics. Calling for the legalization of private medical insurance, income tax cuts, and the privatization of government-owned monopolies, the Progress party became the third-largest party in the 1989 parliamentary election. As Muslim immigration has become a major issue in Norway (as it has across Europe), the party has taken a (relatively) hard line, calling not only for a decrease in the number of immigrants allowed into the country, but for more exacting assimilation policies as well. Those policies, and the party’s rhetoric in defending them, have come under attack in the wake of last week’s massacre, in which anti-Muslim extremist Anders Behring Breivik murdered 76 Norwegians as part of a plan to “save Europe from Islamification.” Breivik, who was a member of the party’s youth movement from 1997 to 2007, claims to have attacked young members of the ruling Labor party because of its allegedly lax view on Muslim immigration. While the Progress party has long been a target of the country’s left-wing media and cultural elite, most Norwegians have desisted from scoring political points off of last week’s horror. Instead, the party has come under attack from -foreign media. The New York Times refers to it as “stridently anti-immigrant and anti-Muslim.” The Sydney Morning Herald calls it “far right,” as does the Irish Times. In the New Republic, Karen J. Greenberg complains that the party’s “political pushback against Muslim populations” is “deceptively urbane” and “largely acceptable in polite company.” As early as 2002, the Guardian was warning about “Norway’s dark secret,” namely, the increasing popularity of the “far-right Progress party,” which rendered Norway “home to Europe’s most successful far-right movement.” Others have gone so far as to lay the blame for the murders on the doorstep of the party itself. In an article for the Spanish newspaper El Mundo entitled “To You who Nourished the Killer,” former Norwegian television personality Petter Nome specifically addressed Siv Jensen, the party’s leader. While writing that “Ms. Jensen is not a supporter of violence,” and that “neither are most of her colleagues in populist and right wing parties in Europe,” Nome argued, “They carry profound responsibility for actively creating a climate where hate and violence appear as options for their most impatient followers.” (Nome has since apologized for his remarks.) All of this is astonishing to Keshvari. “I think it’s sad that people who don’t have knowledge about our party can say something like that, because the Progress party’s ideology is classical liberalism.” Indeed, the party’s stance on immigration is doctrinaire libertarian, in that it believes in the “freest possible movement of labor,” provided “that people who take up residence in Norway do not automatically receive welfare rights, which burden the Norwegian taxpayer.” One might find this policy uncompassionate. But it’s not racist or “anti-Muslim.” As an Iranian immigrant, Keshvari says that, if anything, it is left-wing Norwegians who are obsessed with his immigrant background, attacking him for belonging to a center-right party. He likens his situation to “the problems that you have in your country with black Republicans.” “There are too many immigrants coming here, so we have to stop that because we have to take care of those who are already here,” Farida Amin, a Norwegian of Pakistani descent who immigrated with her family in 1975, told me. She now works for the Progress party and has been a member for eight years. Its emphasis on assimilation, and its concern for the harsh treatment that many Muslim women in Norway receive at the hands of their male relatives, is what attracted her. “Many women from non-Western countries are prevented from employment and active citizenship by their husbands, so we are working for that.” In 2009, a

*NIA Exposes Debt Ceiling Truth* NIA hasn't written about the whole debt ceiling issue over the past few weeks because in our minds it is completely irrelevant. Our elected representatives in Washington along with the mainstream media have been wasting thousands of hours of time and hundreds of millions of dollars debating a topic that has no meaning at all. The President, Senate, and House of Representatives are putting on a show to make it look like they care about cutting spending and balancing the budget. Except for a select few elected representatives like Ron Paul who care about protecting the U.S. Constitution and preserving what little purchasing power the U.S. dollar still has left, every other politician in Washington is putting on a complete charade in order to trick their constituents into believing there is a difference between the proposals from the Republicans and Democrats. While our incompetent and corrupt mainstream media has been proclaiming there are major differences between the two bills proposed by House Speaker John Boehner and Senate Majority Leader Harry Reid, NIA believes John Boehner might as well be a Democrat and Harry Reid could easily pass himself off as a Republican. There are absolutely no meaningful fundamental differences between Boehner's plan that was approved by the House of Representatives yesterday evening, before being killed by the Senate two short hours later, and Reid's bill, which was just rejected by the House today in a pre-emptive vote before the Senate even had a chance to vote on it. Both bills are estimated to reduce the U.S. budget deficit by approximately $900 billion over the next 10 years. Of the $900 billion only about $750 billion are actual discretionary spending cuts with the rest being an expected reduction in interest payments on the national debt as a result of either bill passing. When you have an unstable fiat currency that is rapidly losing its purchasing power and could collapse at any time, it is impossible to accurately project what our budget deficits will be 5 or 6 years from now, let alone 9 or 10 years from today. As far as the next two fiscal years are concerned, both proposed bills from Boehner and Reid are estimated to only cut spending by a total of about $70 billion in fiscal years 2012 and 2013 combined. The budget that former President Bush submitted to Congress in early-2007, projected the deficit to decline in each of the following four fiscal years. Not only did the deficit not decline the next four years in a row, but it nearly tripled in 2008 and from there more than tripled in 2009. Shockingly, Bush's budget actually projected a $61 billion surplus in fiscal year 2012, but instead we will have a budget deficit of $1.1 trillion based on President Obama's latest budget, which takes into account unrealistic GDP growth next year of 4.86%. U.S. GDP growth for the first quarter of 2011 was just revised down yesterday by 81% from 1.91% to 0.36%. The advance estimate of second quarter GDP growth came in at 1.28%, well below the consensus estimate of 1.8%. NIA is going to really go out on a limb and predict that second quarter GDP growth will soon be revised downward as well. If this is the highest GDP growth the U.S. could muster after the Federal Reserve's $600 billion in QE2 money printing, this should prove once and for all that monetary inflation does not create real economic growth and employment. The U.S. Treasury as of Thursday night had $51.6 billion in cash, with its cash position declining by $15.2 billion during the previous 24 hours. It expects to bring in $172.4 billion from August 3rd through August 31st in tax receipts, but is scheduled to pay out $306.7 billion during this time period for an estimated deficit of $134.3 billion. The U.S. is scheduled to make its next interest payment on the national debt on August 15th and it will equal approximately $30 billion. Over the last 9 months the U.S. has spent a total of $385.9 billion on interest payments on the national debt, which means it is on track to spend a record $514.5 billion this year on interest payments alone. Just a tiny 30 basis point increase in the interest rate on the national debt would totally wipe out the deficit reductions proposed by both Boehner and Reid. The U.S. Treasury has been able to pay its bills in recent weeks by using many different accounting gimmicks. However, come Tuesday, there will be no more accounting tricks left to play and the U.S. won't be able to meet all of its obligations. Without a raise in the debt ceiling, the U.S. government will have to prioritize who it pays using the tax receipts coming in, which will probably include the $30 billion interest payment on the national debt (to avoid a default), $49.2 billion in Social Security payments, $50 billion in Medicare/Medicaid payments, $31.7 billion in defense payments, and $12.8 billion in unemployment benefits. U.S. Default NOT the Real Crisis - Cuts in Time of Growing Needs the Real Disaster
While media and politicians have been emphasizing the potential default as the crisis, it really is not and that is very misleading to all concerned. The cuts that are likely to be made will have far more negative impact, and are the real crisis. Far more crisis than default as such. Default being a short term condition, but cuts being long term in their effects. Worse yet, cuts, mean lack of new programs at a time when those are badly needed. That is an even worse crisis. A crisis that would have immeasurable impact on recovery, progress, in fact the entire future of America and the effectiveness of its leading example in the free world. I do not want to belittle the default in saying this, but it has taken excessive precedence, masking the real crisis, which is the drastic shrinking of the budget in a time of increasing need. It could become severe enough, if cuts are as deep as some propose, that some states would be pushed over the brink, and many more people would suffer the deep and lasting consequences. He is completely delusional. Typical liberal mind-- the complete inability to see the core arguments. Liberals can't argue the underlying philosophical points because they can't even SEE them. It is unbelievable. He is lost in his poll responses which never asked the right questions in the first place. Then he proceeds to misinterpret the results. I guess I should feel hopeful that liberals are so delusional but the fact that these people are constantly looking for more psychological hooks to drag in more sheep should be a real concern. President Obama spoke moments later at the White House, telling reporters that “the leaders of both parties in both chambers have reached an agreement that will reduce the deficit and avoid a default.” “My message to the world tonight is that this nation and this Congress are moving forward and we are moving forward together,” Senator Harry Reid of Nevada said from the floor of the Senate. The deal would cut more than $2 trillion from federal spending over a decade. Default would have had a devastating effect on our economy, Obama said at the White House, relaying the news to the American people and financial markets around the world. He thanked the leaders of both parties. No votes were expected in either house of Congress until Monday at the earliest, to give rank-and-file lawmakers time to review the package.
