I currently cannot check this for 100%, as this Insert-option is dysfunctional in my SM. However, since it's specifically in the HTML-insert menu, I'm pretty sure it does not create Unicode, but HTML-code. When I enter a :-) from that very same menu, that's what SM puts in the code:
<span class="moz-smiley-s1"><span> :-) </span></span>

So I would expect something like &Uuml; to be create by that option.
Well. Let me start by saying that I think that smilies are something
of a red-herring, and I would prefer to focus on "real" uses, so let
me try to compose my wife's name using the "Insert" feature :

Ȃu Dựợng Lệ Khanh

(Support is incomplete : I couldn't find u-horn or o-horn without
dot-under), but I /suspect/ that it has inserted real Unicode here;
let us send the message and see !

Philip Taylor (using 2.0.14, where this feature is unbroken).
