Yes, some people have been successful in getting Touch's internal server
to work directly with an external USB drive. Others have given up. 

You may need to get a different brand/model of drive - it appears some
work better than others. You probably also need to be very consistent
about the type of music file format, tagging, and artwork. You want to
leave a lot of free space on the drive (20% or more.) 

I'd suggest you spend some time in the forums researching the many
messages on the subject and see if you can spot what successful users
have done versus your current setup.
