To make a quick watermark, simply add the image required to
your document. Select the image and the object toolbar will
change to give image options. There is a drop-down list at
the beginning of the object bar which has the option to change
the image to a watermark. This will change transparency, adjust
alignments to centre on page, and put to background in one motion.

It appears that doing what you suggested only makes the image
translucent. In order to make it a Watermark, you need to actually take
the last step of putting it in the background. To do this:
Position the image where you want it and the right click, go down to
wrap, and choose in background. This should work.
