As Alex pointed out, as soon as you check the Encrypted backup option, you will be prompted for a password, type it in and then tab and you have to retype it, then tab again to OK and your encrypted backup will start. Keep in mind that after that first time you can just choose “File”, “Devices” and “Backup” and any future backups will be encrypted with the same password, but it won’t ask you for that password any more unless you are trying to restore with iTunes. I personally use a very simple password for this since after all this is for a backup which lives on my computer only and if somebody stole my laptop they would first have to crack my more complicated Windows login password before they can get into iTunes. Yes, when you make the backup, you will be prompted for a password. This is the password used to encrypt the backup, and it can be anything. As I understand it, a standard backup will back up everything on your device, except sensitive information. An encrypted backup will back up everything, no matter what. Essentially, then, restoring an encrypted backup will restore wifi passwords, app logins, and other personal details; a standard backup will restore the apps and data, but you'll have to sign back into everything.
