Hi Lee, It's kind of tricky, but if you select "directory", not "file", things get resolved.
Try the following; Right click on the Desktop -> Desktop Settings -> Select "Other..." in the "Folder" -> Select (e.g.) /usr/share/xfce4/backdrops and Click open (Not double click backdrops and try to show the image files, but just select folder) Now you should be able to see thumbnails of wallpapers.
