What version of Encore? Version 2 with the latest updates works fine here with XP Home SP2, never had any problems and use both DV files for Encore to encode and ready encoded mpg2 files.
I would check the mpg files you're importing to encore, I know older versions of encore used to choke on some I fed it but these would be non dvd complaint mpg2 files, but it would get there eventually.
