I would recommend removing the group information from the notification record below - that is supposed to be a system level default. If you created a new record, then you should delete it. There should only be one System Default record per module and notification event. If there is more than one, then the extra one will just get ignored, because the system will just use the first one it finds, which will likely be the original system default record.
Are you using Alert at all? If not, then I would select all the System Default records, do a Modify All, and change the Remedy Notification Method to Email. That will cause e-mails to get sent by default for all users and notification types. Otherwise, if only Group1 wants to get e-mail notifications, then you need to have the people in the group update their personal notification settings from their profile (on the People form). That will cause a new "User" Notification Event Type record to get created. That will override the system default for that user. If all members of the group do that, then they will get e-mails instead of Alerts.
