Tom, If you copied /etc/dnsmasq.conf to /mnt/kd the init scripts are no longer generating the dnsmasq.conf file so making all the rc.conf changes will not do anything.
If you want the rc.conf file to have any affect, you will need to remove or rename the /mnt/kd/dnsmasq.conf file to something else then reboot. Your dnsmasq.conf file should then be auto generated per the settings you specify below.
