I have some questions for you:

1) What happens if you add an explicit XML declaration with the UTF-8 encoding 
to the service document?
2) How are you adding an XML declaration? Do you first download it to a file 
and then feed it to your client? Or do you do some HTTP content rewriting to 
achieve that? (You see, in the first case you might be losing the encoding 
information conveyed via HTTP headers.)
3) Which SWORD client are you using? (According to the XML spec I linked, the 
assumption that the document is UTF-8 is only partially correct - it should try 
to autodetect UTF-16, too.)
