This is news to me, but I never asked my colleague the question. (He would know for sure.) If so, that would suggest that VMware or Parallels is a must. Personally I avoid FAT32 at all cost. It is error-prone and wasteful. If you care about your data, don't use it.
In the past when running Win on Mac (with 1990s technology, i.e., Softwindows 95), I did as David Fenton suggested. Basically, I installed only OS components on my Win C: drive. All other installations, including apps and data, I installed on the native Mac drive, which looks like a network drive to Windows. In your situation I would do the same if I could.
FWIW: Softwindows 95 still runs under Classic, but I hardly have cause to launch it any more. When I was developing my plugins in the early 2000s, that's how I tested the Windows versions. (Now I use a Dell.) My next Mac will be the end of it.
