I tried the same thing with both the OS X terminal application, and with a terminal window within Gnome, and got the same result. I would prefer to use the OS X terminal application - how should I set the DISPLAY environment variable?

Is this the OSX Terminal application? If so, then you have to set the DISPLAY environment variable explicitly. Running XFree86 only sets DISPLAY for X11-based terminals (xterm, et al.).
