As far was why it is done, if you keep your data on a separate partition and have to format and install the OS again, your data is safe.

A prime example from today:
I keep a Beige G3/300 in an ATX case with my iTunes files on it. Over the last few days it has had some serious problems due to having 10.2.8 installed, so I made sure all of my important data was moved to another partition and formatted the partition to reinstall OS X. All of the iTunes files are on a separate partition, so all I have to do with them is import them back into iTunes. While that will take some time (2700 songs and counting), I didn't lose a single song.
