I personally like Feather Linux (http://featherlinux.berlios.de/) a lot for old PCs. Lots of Linux love there for a 128MB image. Haven't played much with DSL (http://www.damnsmalllinux.org/), but I've read lots of good comments about it.
And yes, Linux will run on those specs. Just don't expect much in the way of fancy graphics or having the capability to run large apps like GIMP or OpenOffice. If you don't need graphics, then regular ole Debian will be fine, or even one of the BSDs can make for a powerful *NIX box. Ran OpenBSD on a 486 16MB machine as a firewall/httpd/NAT box for a couple of years.
