Pull the 512 chip and see if all your problems go away. The Tray Load iMacs are not supposed to be able to work with anything larger than a 128 MB chip. There has been some luck getting them to work with 256 MB chips, but that tends to be hit or miss (either the machine does work with it, or it doesn't). 512 MB chips are right out, as I do not believe anyone has successfully gotten one of them to work. If you want, I can trade you a pair of 128's for your 512 chip. That will let you max out your tray load iMac (based on Apple's claims and based on what works 100% of the time). I'm in need of a 512 MB chip for a laptop, but I'm in about the same financial boat as you appear to be in, so buying one isn't in my budget right now. But I do have a few spare 128 MB chips, so maybe we can help each other out.
