I confirm this is also true on two separate RH 5.2 boxes here.
This is shades of the 1.11.* password/PAM problems all over again?

The !! is what useradd sticks in the password field.  So it seems
Linuxconf is either not calling PAM to change the password after it
creates the user, or else it calls PAM, PAM fails, and Linuxconf
ignores the failure.

I hope we can fix this fairly soon...
