Or, if this doesn’t work, grab the entire content database from your V2 farm
and restore it into your VM...

Ah, I had that also and I worked around it but it was like 4 years ago :-(.

Check if the browser is sending you to a proxy server and therefore your NTLM
authentication is being canned. Make sure you are in the local intranet zone or
trusted sites. As any other zone will also can NTLM. Turn off internet explorer
enhanced security in control panel. Also, sign into the computer as the
sharepoint service account. Then browse the site in MSIE. If you have not done
this, then IE hasn't gone through its first time configs for a user profile. If
you can hit the site in IE in an interactive session, then running the SMIGRATE
should do the trick

My issue in short is the same as this guys:
http://www.experts-exchange.com/Software/Misc/Q_21949728.html

I am using a local admin account, ive also tried using the SharePoint
service account.

I get the same deal when trying to create a .fwp from SharePoint
designer as well.

Ive tried the IE work around with the prompting for authentication but
still no go.

Seems like lots of people have been having this issue.

Its been a while so feel free to pick this approach apart...

... but a VM may help here. Create a VM matching the SharePoint version
and service pack of the old site, and use maybe, SMIGRATE to get the content
from current server to this 2003 VM.

Then.. perform the upgrade of this VM to 2007, and then you have a VM
with a 2007 version which you can use STSADM -export , SPD or a number of
methods to perform the transfer to your clean, new 2007 production system.

This method is suitable when you have a lot of content, and a lot of
crap there too :-)

        regards
