I was using indentation but switching to vertical space did not help. I am attaching the same file with vertical space and the generated pdf so you can see. The problem is the excess space between paragraphs 2 and 3.

I don't think it's a function of parskip or any tweaking of space. As I mentioned before, exiting and then entering double-spacing seems to be the culprit.
