My guess is the $3500 guys are providing a level of service that the craigslist folks don't even know exists, and you're right the market will sort it out.
Don't forget that charging what the market is willing to pay is also part of the free market equation. There's nothing that says you shouldn't charge the going rate for a service and make a little more profit than the other guy if your expenses are lower.
