can't help here, but just as another data point, i'm using 7.7.1 and don't have any issues with artwork on ipeng in iphone or ipad (ipengHD). I have about 70,000 files, mostly FLAC. with the FLAC files, the artwork is a cover.jpg file within directory, with some as large as 1000x1000.
