Do ou get the same results with wallpaper set to a standard windows bmp 
file (not a jpeg).  Also try a jpeg separately.

What is the wallpaper key value under HKCU/control panel/desktop?  Do 
you see any suspicious differences between the keys on the misbehaving 
machine versus a normal one.   

I think it is something to do with the registry but it is unclear what 
it could be.
