I think the speed of your Mac is the problem here. Basically, for the SliMP3 to play music it needs to be sent an MP3, it doesn't understand any thing else. When you play anything else through SlimServer it converts it to MP3 on the fly, as it knows that is all the device can handle.
I don't know what parameters it tells LAME to use (LAME being the MP3 encoder SlimServer uses), but i would guess they are pretty high quality settings. High quality will also mean more demanding processor wise. Unfortunitely i'm not at home with my SlimServer to check what the settings are, but there should be a way to change the values so LAME encodes faster, all be it at a lower quality.
