IMHO it will be nice to have "press #" prompt as you said.
Could we modify the prompt as, "Dial the name of the person last name
first. _Then press #_. Press 7 for Q and 9 for Z"

Yes, this was an intentional change. The original interdigit timout
was explicitly set to 3 seconds (although the underlying VoiceXML
engine ignored that and used 5 seconds anyway!), which I felt was too
short for dial by name, where the user is searching the keypad for the
correct digits to press that matches a number. Once finished
spelling, the user can press "#" to stop that timeout and force the
system to lookup the digits.
It be nice if the prompt mentioned "press #", but it doesn't. The
prompt also says "last name first" which isn't true either.
