Hi Nigel

http://www.macrumors.com/2009/06/09/contract-and-subsidy-issues-for-iphone-users-looking-to-upgrade-to-iphone-3g-s/

That'll explain it all, basically the iPhone 3G was subsidised by O2
so they're not going to cut the contract early and lose the revenue
that will recoup their subsidy. The original iPhone wasn't subsidised
so they had no problem locking you into another 18 month contract.

You'll get OS 3.0 next Weds so that might improve your iPhone 3G
considerably.
