Apparently it's a bit in the S/PDIF stream which, if set, indicates
that the sample is invalid.  Presumably the DAC would repond by muting
the volume (for that sample).  I guess that should only happen if
neither error correction nor interpolation is possible?

Yeah - that's right.  CD is 16-bit audio, that's about 65,000 possible
values, so it's pretty unlikely interpolation will get exactly the
correct one (of course it's not randomly picking 1/65000 since it looks
at the nearby samples, but still).
