Well I may have said this before but I have found that repeated use of the network setup wizard cured a problem for me once. That is I ran the setup repeatedly but I guess that you will have already tried that.
Personally I would turn the firewall off on machine 1 temporarily just to eliminate the firewalls as a problem. More specifically I would turn zone alarm off and enable windows firewall on machine 1 and run the setup again on both machines just to check that there is not a rogue setting in Zone Alarm causing a problem. I am suspicious of Zone Alarm as it seems the most likely culprit for stopping Machine 2 from seeing machine 1. | There is a risk with turning all firewalls off including windows firewall. I cannot really see how the Windows firewall is causing a problem but in your position I would probably do this quickly just to eliminate the firewall setup as a problem.
