Yep. It's called doing business as a reseller. As already pointed out, if
you want to change this, become a registrar.

If this happened to a hard-goods merchant that sold ten watches don't you
think they would be out the money and the watches? Should their watch vendor
go to the customer's house and fetch them for the reseller?

Well since I also control DNS for this domain, it's very easy to make it
vanish from the root servers, but I'd prefer not to do

They would be able to go live again , by simply changing their nameserver
entries.

I have a pay first policy, but in this case (like an idiot! since I knew the
person!!!) I figured I'd make an exception.

I still feel that we should have the right to take a domain back, or place
it on hold within a certain time frame of the
registration. Say 45 days??
This would allow enough time for a chargeback from their Credit Card company
etc.
